What Does the EU ETS Trading System Mean for U.S. Companies?

As of January 2024, the EU’s Emission Trading System (EU ETS) now applies to large ships of 5,000 gross tonnage or more. This means that these vessels will need to submit emission allowances when utilizing EU waters and entering EU ports. So how will this latest development in the effort to reduce greenhouse gas emissions affect US-based companies? The implications are financial, environmental, and strategic.

What is the EU ETS?

The EU ETS is a cornerstone of the EU’s policy to combat climate change and reduce greenhouse gas (GHG) emissions. It sets a cap on the total amount of certain greenhouse gasses that can be emitted by entities covered by the system. Within this cap, companies can receive or buy emission allowances which they can trade with one another as needed. This creates an incentive for companies to reduce their emissions.

The EU ETS now applies to all voyages between EU ports and when ships are within EU ports, as well as 50% of emissions from voyages starting or ending outside the EU. With this latest development, ships traversing European waters or docked at an EU port must now purchase emission allowances for their greenhouse gas emissions. Companies that do not comply face heavy fines and are required to make up the shortfall in the following year.

The implications are additional operational costs as shipping companies need to acquire enough allowances to cover their emissions. At the beginning of each trading period, a certain number of allowances will be allocated to for free or through auctions. Shipping companies will need to monitor and report their emissions annually and surrender enough allowances to cover their emissions. If a company emits more than its allowances, it must purchase additional allowances. However, if a company reduces its emissions, it can sell the surplus to those that need more. The key for US companies is that there are options that could lower the cost of allowances, but they will need to verify the benefits (i.e. reduced emissions).
